If you want to go down the distro path check out Damn Small Linux, it is very small and can fit on a 128MB usb key drive.

if you want a very minimal linux system then look at compiling a pocket linux system. it is however designed to be created on a floppy disk, yet if you have the knowledge you can make it into a hard-disk based system
